Tesla's Q3 Profit Plunges as Spending Soars

Operating income dropped 56% year-over-year despite a recovery in gross margins, driven by heavy investment in AI and new vehicle projects.

By Thomas Reynolds ·

Operating income fell by 56% year-over-year in the third quarter of 2026, marking a sharp decline for Tesla despite a rebound in gross margins. The electric vehicle maker reported $718 million in operating profit, a significant drop from the figures recorded a year prior. This financial performance was released after the market closed on Tuesday, October 21, 2026. While revenue remained flat at $28.05 billion, the bottom line took a hit as the company aggressively increased spending on its future technologies.

The drop in earnings comes against a backdrop of flat sales. Tesla delivered 486,532 vehicles in the quarter, a 2.1% decrease from the same period last year. Although this volume exceeded analyst expectations, it did not offset the rising costs. The company’s automotive gross margin, excluding regulatory credits, improved to 18.1%, up from 16.3% in the previous quarter. However, total operating expenses surged 39% to $4.78 billion. This increase was largely driven by a 69% jump in research and development costs, which reached $2.76 billion as Tesla invests in its "Super Intelligence" initiative, the Optimus robot, and the Cybercab.

Management attributed the flat sales volume primarily to supply constraints rather than a lack of consumer interest. The company stated that battery availability remained the limiting factor for production. Consequently, Tesla ended the quarter with its largest passenger vehicle backlog in four years. Despite this inventory buildup, average selling prices continued to decline. On the technology front, active Full Self-Driving subscriptions rose 67% to 1.74 million, while the Robotaxi service accumulated nearly two million unsupervised miles.

Energy storage proved to be a mixed bag for the quarter. Revenue in this segment fell 16% to $2.88 billion, partly due to tariff-related customer refunds, even though deployment volume increased by 10%. Conversely, the services sector saw strong growth, with revenue up 33% to $4.61 billion and gross profit hitting a record $734 million. Capital spending also doubled year-over-year to $4.73 billion, leaving Tesla with $45.4 billion in cash and investments at the end of the period.

The company’s capital expenditure pace has slowed relative to its annual targets. Through the first nine months of 2026, Tesla has spent $13.01 billion, roughly half of the "more than $25 billion" it guided for the year. To meet that target, the company would need to spend approximately $12 billion in the fourth quarter alone. The full shareholder deck is available on the company’s investor relations site.

An earnings call with management is scheduled for 5:30 p.m. ET later today to discuss these results. Investors are closely watching whether Tesla can maintain its margin improvements while managing the heavy spending on its AI and robotics initiatives. The coming quarter will be crucial in determining if the current spending pace accelerates or if the annual targets are adjusted.
